Yes, the sad truth is that ANY population level counts negative against your total Happiness in the game. Larger populations just make people even more unhappy. There is no way to get a positive Happiness effect based simply on population.

Your only recourse is to build and upgrade items that add to your Happiness level.

Also, be aware that your overall Happiness level has an effect on your production, providing bonuses of 15% for each level above "Medium" and penalties of 15% for each level below "Medium"

One of the quickest ways to raise Happiness (especially in outlying town missions) is to build a Sheriff's Office (+6 Happiness for first one) and hire Deputies (+1 Happiness EACH--with no apparent limit).
